Does dnsmasq support RFC4702 and option 81? Thanks.

Define "support".

It knows about the option, and if the client requests it, will send a
suitable value created from the hostname and the value of the --domain
configuration option.

81 is one of the options that dnsmasq stops you from setting directly
using --dhcp-opt

No.

Assuming you want dnsmasq to send an option-81 to the client, then
name the client, using --dhcp-host, and set the domain using --domain
and an option 81 will be sent with an fqdn created from those toe.
